Why Asset Allocation Dominates Fund Selection

In 1986, Gary Brinson, Randolph Hood, and Gilbert Beebower published a study of 91 large US pension funds. Their finding was startling: asset allocation policy explained 93.6% of the variation in quarterly returns across funds. Stock selection and market timing together explained less than 7%.

This result has been replicated across markets and time periods. The implication is direct: your most consequential investment decision is not which fund you pick, but what mix of asset classes you hold. A portfolio that is 80% equity will behave like an 80% equity portfolio regardless of whether it holds Fund A or Fund B within that equity allocation.

Why does asset allocation dominate so completely?

The returns of asset classes — equity, fixed income, gold — are driven by different underlying economic forces. Equity is driven by earnings growth and risk appetite. Bonds are driven by interest rates and credit quality. Gold is driven by real interest rates and inflation expectations. These forces are largely independent. The correlation between Nifty 50 and Indian 10-year G-Secs has historically been close to zero or slightly negative. Adding a low-correlation asset to a portfolio reduces total portfolio volatility significantly.

This is the fundamental insight of Modern Portfolio Theory (Markowitz, 1952): diversification across asset classes reduces risk without proportionally reducing expected return. You get something for nothing — or rather, you get reduced risk for no return sacrifice, by holding assets that do not move together.

The practical implication: spend the majority of your analytical effort on the allocation decision. Optimise fund selection after the allocation is set.
